Need advice with unemployment benefits mistake

In august of last year my wife lost her job, and filed for unemployment in Indiana. She was eventually sent 3 checks that totaled 2680.00. She obviously cashed them, and assumed she had won her case against her employer. 3 weeks later, she received a letter from the state, informing her that a mistake had been made and she lost her judgement and the checks should not have been issued. We obviously appealed this, and a judement has yet to be reached in regards to the appeal. Even though we are still appealing the ruling, the state of Indiana kept our state tax refund ( 580.00 ). Can they do this ?? I've talked to an attorney, and he said there is a good chance that I would have to pay him 500.00 to pay the state the balance anyway. Anyone have any ideas ???
