Totally intimidated!! Don't know what to do!

I have recently been contacted by a third party collection agency in regards to a debt originally from Citibank from 1998. Personal problems prevented me from paying. I was threatened with a lawsuit, so, being intimidated, paid them $1000 and arranged to pay the balance of $2000. The second payment bounced due to my being laid off without notice. Now they are threatening to sue again and have checked my real estate holding (my house). Can they proceed in this way, or is it just a bluff? What should my plan of action be? I don't have the money to pay them now.
